Our word of the day is “Commodity” Commodities are the raw materials humans use to create a livable world. Humans use energy to sustain themselves, metals to build weapons and tools, and agricultural products to feed themselves. These — energy, metals, and agricultural products — are the three classes of commodities, and they are the essential building blocks of the global economy. Commodities are most often used as inputs in the production of other goods or services. The quality of a given commodity may differ slightly, but it is essentially uniform across producers. When they are traded on an exchange, commodities must also meet specified minimum standards, also known as a basis grade. The commodity has to be tradable, meaning there needs to be a viable investment vehicle to help you trade it. For example, a commodity is included if it has a futures contract assigned to it on one of the major exchanges, or if a company processes it, or if there’s an ETF that tracks it. All the commodities have to be physically deliverable. Crude oil is included because it can be delivered in barrels, and wheat is included because it can be delivered by the bushel. Every commodity has an active market with buyers and sellers constantly transacting with each other. Liquidity is critical because it gives you the option of getting in and out of an investment without having to face the difficulty of trying to find a buyer or seller for your securities. Commodities like sugar, soybean and wheat are an asset class that you may have thought out of your reach but given spread betting there might never have been a better time to start trading commodities. In these volatile times you can use spread betting, futures, options and CFDs to access commodities trading and make money out of trading them in much the same way that you do spread betting on gold or crude oil. It is also worth noting here that sugar is one of the most liquid soft commodities you could spread bet on with a bid-offer of about $1.7. Trading Commodities Finally in this short review of the markets you can trade, you can consider trading on commodities. Commodities are usually traded in large quantities, and trading volume is high, which means they are readily available, even though you may find higher spreads than with some other markets. Commodities include a whole host of items. One of the most well-known is crude oil, which actually comes in two variations, West Texas and Brent. The price of oil can be affected by many world matters. OPEC is in control, but you can find political situations where countries can reduce their output or increase it, with a corresponding effect. In fact, we don’t have many days supply of oil in store at any particular time, so the price is responsive to market impacts. Longer-term oil prices are affected by the severity of winters, increasing efficiencies, shale oil production, and demand such as that from China, with its expanding economy. Another well-known commodity that can be traded readily is gold. The price of gold has been less volatile recently than historically, but can still give opportunities. Gold is always regarded as a safe haven for cash when it seems that cash is becoming worth less and stocks and shares are in a down market. Threats of war seem to cause a rush to physical wealth such as gold. Again, you can use technical analysis techniques to anticipate possible moves. Along with gold, silver is another precious metal that has much the same characteristics, even though it is significantly cheaper than gold. If you chart gold and silver together you will quite often find they move in concert. The interesting thing is that their characteristics are very different. Most of the gold that has ever been mind is still available in some form such as jewellery. But very little of the total production of silver is still around. Silver is used in industrial processes, and was notably used extensively for photography in the last century. It gets used up, and companies that need it are always looking to buy it on the futures market in order to lock in the price. Even so, gold and silver prices tend to be in a fixed ratio over the years. There are many other commodities. All the soft commodities include the agricultural products such as corn, wheat, hogs, and cattle. Obviously these prices are seasonal and are also affected by the weather. You’ll find that the prices tend to have wider spreads than the hard goods. Whatever market you decide to trade in, you are spoiled for choice. But if you change your focus from week to week, as you find it difficult to make money in your latest slot, the danger is that you will never learn any of the markets and be unable to trade effectively. You need to focus for a time on particular markets and get to know them. Every trader has strengths and weaknesses, and in time you will find a market that is best suited to your style of trading.

Find out by clicking the above link to see all of the factors that change commodity prices. If you want to trade on the value of commodities, you can do so in several different ways. There are spot and future markets, but most traders will use a more convenient tool, such as spreadbetting, in order to play on the volatility of commodities. There are many companies that are heavily dependent on particular commodities. For instance, petrol refineries need crude oil, and this price typically changes. So you can expect the price of crude oil to have an impact on the share price of companies like Royal Dutch Shell and BP. Even if you do not trade commodities, this is a reason you may be interested in what causes commodity prices to change. And put simply, the old standby of the economist, supply and demand, govern all the fluctuations in pricing of commodities. This is not to say that supply and demand are equally important for all types of commodities. For instance, some are more dependent on supply, whereas others have a dependency on a varying demand. Consider agricultural products. These include products like wheat and corn. You're probably not going to see a big change in demand for these products, so much as you are going to see large changes in supply. These would result from crop failures and disease, weather conditions, etc. On the other hand, the supply of metals such as gold and platinum is fairly steady at any particular time. A more powerful factor in the pricing of these is how much demand there may be, and demand changes result from increasing industrialization in Third World countries, making these metals more desirable to the population, and from societal aspects such as inflation that tend to change the attitude towards precious metals. It is worth noting that the price of commodities in certain groups tends to move up and down in tandem. In the precious metals, gold, silver, platinum, and palladium would all tend to go up and down together in value. It is unlikely that you would see the price of gold fall and the price of palladium soar at the same time. Similarly, if you consider grains such as oats, corn, and wheat, these prices are likely to move in concert. To some extent, each can be a substitute for another. If the price of oats goes up, then farmers may buy more corn to feed their livestock, and this increase in demand for corn makes that price rise too. Although we are talking about commodities, you can also see this in effect in some stocks and shares. As an example, you would usually see the shares of banks such as RBS and Barclays going up and down together, unless there is a particular scandal or revelation about one of them. It is because of this that many traders limit the amount of exposure in any particular market sector. Diversifying by buying into different companies does not give diversfication if all the companies' shares rise and fall together.

Metals melt, prices plunge as China crisis hits commodities

The Chinese stock market bubble has burst and so far, despite Chinese state intervention, there looks to be no end in sight. Saxo's Ole Hansen says 80 to 100 million Chinese investors have started to panic and are trying to reduce their exposure. Commodities - in particular cyclical ones such as energy and metals - are being hit hard. China consumes 40-50% of all industrial metals. Hansen says that copper and nickel are leading the sell-off with copper reaching its lowest level since 2009. Iron ore has also been hit, which is bad news for Australia and Brazil. Crude oil has fallen around USD 10 in just a matter of days. Ole says the slide began after last week's US inventory report, which put the market on the defensive. The stock market crash in China has exacerbated the situation. He believes WTI will find support around the USD 50 a barrel level and USD 55 for Brent. Eyes are also on the talks with Iran which have yet again been postponed.

SOUNDBITE: (English): Alec Young, Standard and Poor's Equity Market Strategist "We've seen big drops, 13 percent in Europe and about 17 percent in Japan, some of the emerging Asian markets over 20 percent, so we think the markets have discounted the bad news, so that if in fact the global economy slows from its very strong current pace, to a slower pace, that's already priced into the market, and conversely, if things turn out a little better than expected, there's room for the market to rally." Wide shot pan trading floor NYSE STORYLINE: Wall Street resumed its retreat on Tuesday as declines in oil and gold prices did little to calm investors' anxiety over higher interest rates and a slowing economy. The selloff erased most of the Dow Jones industrials' gains for this year. Investors struggled to make sense of the Labor Department's producer price index, which showed a mild uptick in wholesale prices but a stronger-than-forecast rise in core inflation - without food or energy costs. The data suggested that energy costs did not rise as much as expected last month, but the higher core prices nonetheless renewed the market's inflation jitters. While a downturn in commodities fed hopes about easing inflation, persistent uncertainty about whether the Federal Reserve will continue boosting interest rates left investors unwilling to buy stocks amid fears of an economic crash. In late afternoon trading, the Dow Jones industrial average fell 72.76, or 0.67 percent, to 10,719.82. On Monday, the Dow plunged nearly 100 points to see its worst finish since early February; the blue-chip index is nearly flat for 2006. Broader stock indicators declined. The Standard & Poor's 500 index was down 12.35, or 1 percent, at 1,224.05, and the Nasdaq lost 21.62, or 1.03 percent, to 2,069.70. Declining issues topped advancers by almost 4 to 1 on the New York Stock Exchange, where volume of 1.72 (b) billion shares led the 1.15 (b) billion shares changing hands at the same point Monday. Although Wall Street had a mild reaction to the day's data, overseas stock markets roiled in concerns about rising interest rates hindering US demand for foreign-made products. Alec Young, Standard and Poor's Equity Market Strategist, said the volatility was likely to persist. "It's really driven by concerns that higher (interest) rates due to inflation fears and coordinated monetary policy tightening by central banks around the world are going to slow the global economy meaningfully in the second half and hurt earnings and we don't think that those concerns are going to go away overnight so we think a lot of the volatility and choppiness will persist for a while." he said. Japan's Nikkei stock average plunged 4.14 percent to a two-year low, and stocks in India slid 4.4 percent to a 52-week low. Elsewhere overseas, Britain's FTSE 100 lost 1.8 percent, Germany's DAX index sank 1.92 percent and France's CAC-40 was lower by 2.24 percent. However Young remained optimistic. Once again, an early letter in the alphabet covers a huge asset class – commodities. Commodities are physical things that we consume or metals that we use in industrial processes. Although gold is technically a commodity, I’ll be covering it separately in a later episode so here I’m going to focus on oil, gas and agricultural commodities. These latter are essentially things that are grown or reared rather than things that are mined, so the list would include sugar, fruit, cattle, corn, soybeans, wheat and the like. A big advocate of commodities investing is Jim Rogers, the legendary investor who has now moved his family lock, stock and barrel from America to Singapore. He runs the Rogers International Commodities Index and is convinced that exposure to commodities should be a cornerstone of any sophisticated investors portfolio. But here’s the thing. Logic would suggest that, with an ever growing population, scarcity should be driving prices up year on year. But its more complicated than that. Because the price of commodities, like anything else, is driven by supply and demand. Or, in the case of the futures market that we’ll address in a separate episode, by people’s views on where supply and demand might be going in the future. Let’s look at as an example. It seems the world was taken by surprise when the price of crude oil halved towards the end of twenty fourteen. Yet it was mainly a reaction to the new supplies coming on stream from American fracking, with the US going from decades as a net importer of oil to suddenly having millions of barrels being available for export. Developments in agriculture have increased productivity of farmland and kept downward pressure on many of the products we consume each day. The last few years have not been kind to commodities investors. The Rogers index is down a whopping twenty six per cent in the last two years, while the more widely used CRB index has been on a downward trend since twenty eleven. Of course, sophisticated investors can make money in a down market, either through spread betting or through the futures and options markets. But this is not for the faint hearted and certainly not for beginners. My suggestion for an advanced commodities strategy is to use the approach we’ll cover in the very last episode of the A-Z, which is the Zulu principle. In other words, focus on a single commodity and become an expert in it. Let’s say you choose sugar. Read up on everything you can that impacts the sugar price in the global economy. When does information about harvests become available? What are prices in the futures market telling you? Once you’ve educated yourself you can form a view on where prices are heading and choose the most suitable vehicle to back your hunch. You can start with paper trades but my own view is that they teach you little other than the mechanics of the process. What really matters is how you manage your emotions and the discipline you apply in limiting your losses when you get it wrong. I wouldn’t even dream of trading in this way unless you’ve had some training from people like Marcus de Maria or Siam Kidd. Fortunes have been made and lost in the commodities market, so make sure you start small, set stop losses and only risk a fraction of your portfolio in the volatile world of commodity futures.

Our weekly journey through the precious metals and commodities CFD’s available with OANDA. Jeffrey analyses each using a combination of technical and fundamental analysis. This week, U.S. Interest rates are still rising, as is the big dollar, as we head into a very data-heavy week. A pending decision on the new Chairperson of the Federal Reserve awaits this Thursday. Gold continues to be under pressure, but Silver is hanging there. Palladium continues to look structurally impressive despite the pullbacks in its cousins. Copper rolls over as China stockpiles of industrial metals rise. In the bigger picture though, copper still looks healthy. Its all go in crude oil as Saudi Arabia and Russia suggest a production cut extension is a done deal. This has driven Brent through the magical $60.00 mark to the joy of OPEC and Non-OPEC no doubt. The technical picture looks exceptionally constructive, but beware our old friend the Relative Strength Index (RSI) which at these levels may suggest a short-term pullback is on the cards. WTI has flown higher with Brent, and it is testing long-term resistance with no producer hedging it seems, to slow it down. A break of 54.70 suggests much higher levels but again beware an overbought RSI. On the softs the word is Ethanol! Brent's rally has dragged ethanol prices higher which is supporting sugar and corn. Both of these crops are favourite base components for the manufacture of ethanol. The story is not so exciting with Soybeans and Wheat with both looking decidly offered as we start the week. Overall though, the soft's are all still maintaining rather dull longer-term trading ranges.
